Capital Investments At Arista Networks (NYSE:ANET) Point To A Promising Future

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Firstly, we’d want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. This shows us that it’s a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. So, when we ran our eye over Arista Networks’ (NYSE:ANET) trend of ROCE, we really liked what we saw.

Return On Capital Employed (ROCE): What Is It?

For those who don’t know, ROCE is a measure of a company’s yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Arista Networks is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets – Current Liabilities)

0.28 = US$2.4b ÷ (US$11b – US$1.8b) (Based on the trailing twelve months to March 2024).

So, Arista Networks has an ROCE of 28%. In absolute terms that’s a great return and it’s even better than the Communications industry average of 8.4%.

The Trend Of ROCE

We’d be pretty happy with returns on capital like Arista Networks. Over the past five years, ROCE has remained relatively flat at around 28% and the business has deployed 214% more capital into its operations. Returns like this are the envy of most businesses and given it has repeatedly reinvested at these rates, that’s even better. If Arista Networks can keep this up, we’d be very optimistic about its future.

The Bottom Line On Arista Networks’ ROCE

In summary, we’re delighted to see that Arista Networks has been compounding returns by reinvesting at consistently high rates of return, as these are common traits of a multi-bagger. And the stock has done incredibly well with a 399% return over the last five years, so long term investors are no doubt ecstatic with that result. So while the positive underlying trends may be accounted for by investors, we still think this stock is worth looking into further.
