Is Mikron Holding AG’s (VTX:MIKN) Stock’s Recent Performance Being Led By Its Attractive Financial Prospects?

June 8, 20245 Mins Read

Mikron Holding (VTX:MIKN) has had a great run on the share market with its stock up by a significant 11% over the last month. Given that the market rewards strong financials in the long-term, we wonder if that is the case in this instance. Particularly, we will be paying attention to Mikron Holding’s ROE today.

ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. In other words, it is a profitability ratio which measures the rate of return on the capital provided by the company’s shareholders.

Check out our latest analysis for Mikron Holding

How To Calculate Return On Equity?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders’ Equity

So, based on the above formula, the ROE for Mikron Holding is:

14% = CHF29m ÷ CHF204m (Based on the trailing twelve months to December 2023).

The ‘return’ is the amount earned after tax over the last twelve months. So, this means that for every CHF1 of its shareholder’s investments, the company generates a profit of CHF0.14.

Why Is ROE Important For Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company’s future earnings. Based on how much of its profits the company chooses to reinvest or “retain”, we are then able to evaluate a company’s future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don’t have the same features.

Mikron Holding’s Earnings Growth And 14% ROE

To start with, Mikron Holding’s ROE looks acceptable. Yet, the fact that the company’s ROE is lower than the industry average of 18% does temper our expectations. Still, we can see that Mikron Holding has seen a remarkable net income growth of 33% over the past five years. Therefore, there could be other causes behind this growth. For example, it is possible that the company’s management has made some good strategic decisions, or that the company has a low payout ratio. Bear in mind, the company does have a respectable ROE. It is just that the industry ROE is higher. So this also does lend some color to the high earnings growth seen by the company.

Next, on comparing with the industry net income growth, we found that Mikron Holding’s growth is quite high when compared to the industry average growth of 8.1% in the same period, which is great to see.

Earnings growth is a huge factor in stock valuation. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. This then helps them determine if the stock is placed for a bright or bleak future. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if Mikron Holding is trading on a high P/E or a low P/E, relative to its industry.

Is Mikron Holding Efficiently Re-investing Its Profits?

Mikron Holding’s ‘ three-year median payout ratio is on the lower side at 12% implying that it is retaining a higher percentage (88%) of its profits. So it looks like Mikron Holding is reinvesting profits heavily to grow its business, which shows in its earnings growth.

Additionally, Mikron Holding has paid dividends over a period of at least ten years which means that the company is pretty serious about sharing its profits with shareholders.

Conclusion

In total, we are pretty happy with Mikron Holding’s performance. In particular, it’s great to see that the company has seen significant growth in its earnings backed by a respectable ROE and a high reinvestment rate. If the company continues to grow its earnings the way it has, that could have a positive impact on its share price given how earnings per share influence long-term share prices. Let’s not forget, business risk is also one of the factors that affects the price of the stock. So this is also an important area that investors need to pay attention to before making a decision on any business.
